It makes it that if you have a fire, the insurance company may withhold
payment. CG aproval is required on boats.

I don't understand your answer. The first part would seem to be saying that
it's just an insurance thing. The second part seems to be saying that the
CG approval is required.

So is it illegal? It is unsafe?

It is unsafe and since the CG does not approve it, actually they ban it, the
insurance company could legally probably get out of paying out money in case
of a fire.
