2) There are some bits of shim that welded themselves to the end of the prop
shaft spline. I'm planning to use a lathe to clean this area, but then will
need to make up for the space with shim adjustments. Is this correct or is a
new prop shaft a must have? There is no significant damage to the prop
shaft.

Careful, that shim could be what's left of a thrust bearing! If it's
similar to a Johnson 15. Check to see if there are a few "extra" bits
of metal that came out in the oil.
